It means your iPod is locked. This just means that when it's in your pocket/bag etc, the buttons won't work and so it won't change song or adjust the volume accidentally. You can lock/unlock your iPod using the switch at the top.
if this is for itunes then here is the answer this happenned to me when i attempted to jailbreak my 4g ipod with limera1n so this is what i did when it showed to connect your ipod to itunes on your ipod screen i held down the lock and home button until the screen flahsed black, then i let it go. after this i had to wait a few minutes before it went back to normal. its as simple as that

If by "home screen", you mean lock screen, you can do so in Settings > Wallpaper. I am not familiar with iOS 1 or 2, but I wouldn't imagine there is a different place in Settings if you are running either of those versions. Also note you cannot change your wallpaper for the "home" screen where your apps are located, this feature is restricted to iOS devices such as the iPhone 4 and newer, the iPod Touch (4th generation) and newer, and all iPads.
