It means Ponyboy likes his world of heros and sunsets, but it's like living in a dream. Dally is similar to the world, cold and hard, because the world isn't a happy place for the greasers. The reality is that there is no sunsets or happiness, there's just problems and poverty, and that's why Dally scares Ponyboy.
He is embarresed to be a greaser, he thought Dally would embaress them ;)
"Of all of us, Dally was the one I liked least. He didn't have Soda's understanding or dash, or Two-Bit's humor, or even Darry's superman qualities. But I realized that these three appealed to me because they were like the heroes in the novels I read. Dally was real. I liked my books and clouds, and sunsets. Dally was so real he scared me." pg 76
Dally is not so much a hero as he is a figure of idolization. Johnny sort of looked up to him as a hero, maybe because he was so tough (and tuff) or maybe because, as Ponyboy said, he's real. So real it scares him.

Ponyboy doesn't feel scared when the Socs approach him and he threatens him with a broken bottle because he started to turn into the rest of the people in the gang, a real greaser who likes to pick fights when Ponyboy was never like that and hated fights and never found a reason for them.
