It doesn't do anything. It just provides the Gemstone Dragons a habitat to live in. The Gemstone Dragons are dragons that give gems instead of coins.
The only ways to get gems on DragonVale are to win them in the Colusseum or the Dragon Track, complete certain goals, collect them from gemstone dragons, receive them from your Game Center friends, and buy them.
Yes. Try entering a level 10 dragon that matches the kind of event being held. For example: Earth dragons do best in Earth events as Cold dragons do best in Cold events. If the dragons are the highest level you can get them (lvl 10 and above, depending on whether you have a shrine or not,) they will do their best. If you get a Bronze medal, you will receive some money. If you get a Silver medal, you will be given 2 gems, experience points, and I THINK a little money, too. If you receive a Gold medal, you get 5 gems, experience points, and I think you get money, too. (I may be wrong about the cash, but you certainly do get gems and XP.) I hope this helps.

You can not get free gems, there is no way to beat the system. You have to quit being a penny pincher and spend cash on i-tunes to obtain gems, plain and simple.
Probably the same as when knights killed dragons in Europe; to save the fair maiden.
