Each party is paid a fee for appearing on the show. The judgments are paid by the show. These "court" shows are chosen from small claims court proceedings. The max amount you can win is the small claims court limit in the jurisdiction where the parties reside. When you appear on the show, you are agree to remove your case from your local court and submit your case to the ruling of the celebrity "judge". It is really a binding arbitration and the "litigants" get a free vacation.
I'm pretty sure it's like people's court. Researchers for the show would examine small claims filings in various states and approach the plaintiff and defendant in interesting cases. The producers would offer to have the judge arbitrate the dispute if they would agree to dismiss their action and be bound by the judge's decision. Through this approach, the show could get real people with real cases. However, even though the show is decorated and run like a real courtroom, it is not a real court or part of any judicial system, but instead a form of binding arbitration.

No Judge Judy was Not the first real judge on TV to try cases. There was the judge on the TV show; Divorce Court and the judge on the People's Court. Back in the 1950s, there were probably a lot of cheap shows, with real judges trying cases on TV, because the networks are always interested in programs that don't cost a lot of money and bring in the ratings. I doubt if Judge Judy is even the first woman judge to have her own tv show. TV has been around since the end of the 1940s. There have been a lot of shows that have aired in the last 60 years.
